UPS tracking details shows only the label was generated, customer NEVER SHIPPED THE RETURN PACKAGE. Customer then calls UPS and files a claim directly with UPS, and tracking now shows a claim in progress. Customer then files an A-to-Z claim and Amazon GRANTS A FULL REFUND to the customer, even though UPS still shows customer NEVER SHIPPED THE RETURN PACKAGE!
Has anyone experienced this type of return fraud? Any advice on how to appeal the A-to-Z refund?

Yes, you appeal saying you have not recieved the return and give the return tracking number. Shouldn't be a problem.
Also, the customer will not be going anywhere with UPS.

The claim amount should be issued/refunded to Amazon; they are the UPS Account holder. Keep an eye on it to make sure Amazon reimburses your Seller Account. If they don't you will need to open a case and provide Amazon will all the relevant details.
I would contact UPS to confirm that they actually refunded Amazon and ask for the refund reference #.
Call 1-800-PICK-UPS (1-800-742-5877) and say “Refund”
